Australian police on Friday said they were treating a deadly knife attack in Melbourne as an an act of terror, with the Islamic State group claiming responsibility.

Prime Minister Scott Morrison said "radical, violent, extremist Islam" poses the greatest threat to Australia's national security.

"They were around him trying to take the knife out of his hand - I'm pretty sure it was a kitchen knife", he said.

Authorities are treating the attack as a terrorism incident, Ashton said. Police initially responded to a report of a vehicle on fire near the corner of Swanston Street about 4.20pm.

"It looks like he's attempted to ignite a fire in the auto, we believe at this stage with a view to igniting those canisters with some sort of explosion, but that didn't eventuate", Commissioner Ashton said.

About 4.31pm, police send out a media alert asking the public to avoid the Bourke Street area. One of the victims also died and the two others were hospitalized.

The suspected attacker was shot by the police and was taken to a hospital for treatment.

The suspect is seen confronting the two police officers before one of them shoots him.

The two police officers began to engage with him as police flooded the scene.

"Police were still in the vehicle and the attacker came out to attack the police".

"This is an evil and terrifying thing that has happened", Victoria State Premier Daniel Andrews said.

Memories remain fresh of a fatal but not terror-related attack on the same street past year, in which a man drove his auto at pedestrians at high speed, killing six people and wounding about 30.
